Definition
Withholding tax is an operational collection mechanism. Instead of waiting for the recipient to pay later, the law requires the payer or another responsible party to withhold tax when the payment is made. In cross-border cases, the practical dispute is often over the withholding rate and the documentation needed to justify a reduced treaty rate or exemption.
Examples
- A payer of U.S.-source FDAP income may need to withhold unless a treaty form supports a lower rate.
- FIRPTA withholding can apply at closing before the final return determines the seller's ultimate tax liability.
